How exactly does that happen? That happened to me in the PS2 version, Heavy Swat and Fury, it was similar only shorter and not as funny

I don't know. I was playing the Arena as Konoko, testing some changes in the Arena scripts (nothing major), but
then I saw two guys running around each other, what I never saw before... O_O
Also, I just remembered ONI has a video recording function... LOL

AI is in "vector mode" (I just coined the name) - it does not use pathfinding grid at that moment, but uses your character's pelvis position as a point where it tries go.
This can be noticed with thugs when you are knockdowned - they have no wait moves nor sweep moves, so they keep running into you (yes they stop after a while, that is hardcoded safety ring for broken situations)
And Mr. B's dance can be duplicated pretty easily once you know this. Just keep trying to position yourself in such manner so AI is at right distance from you so it cannot perform full turn but will try to run into you. That is all. Result is AI powered character constantly trying to reach you by running forward and turing as much as certain value in ONCC allows it to turn. So it ends up running in circles.
Countermeasure is really easy and I did it years back when ONCC was still sorta "my field". Just raise allowed turn speed factor in ONCC. That way AI can turn faster (more radians per seconds) so it won't be stuck in this bug. By the way, doing this also make it harder to pull off backbreaker in fair fight as AI characters will turn faster. Definitely more challenging.

It's not the fact that it's a console game that makes it bad, it's that Rockstar made one of the worst ports of a game I've ever seen. It doesn't play anything like the computer versions due to slowdown, worse graphics, messed up difficulty curve, stiff controls, strange control set up, ect.
They could have made a fine port to PS2, as long as someone else had done it.
